I heard that there really is a dragon and my friend said that he got there but he won't tell me how has any body else seen the dragon or is my friend crazy.

Your friends probably lieing to you, it was removed from the game. But they might release it in a XboxLive Patch

Your friend may be thinking of the Kraken that you fight when you're trying to bust your mom out of prison later in the game. It's a huge green, multi-headed monster that pops out of the water when you try to escape.

i have heared other rumors about the dragon though. and the old kingdom. so either your friend is an experienced gamer or he's messing with your head.

There is Jack of Blades... In Dragon Form but that's on Fable: The Lost Chapters (TLC, lol) but other than that there isn't one so he could just be a bit f***ed up in the head.
