The merchants only sell junks and formula ****..

So only way to obtain new items is to craft/kill bosses?

I played for about 5 hours and All I've got is ****ing herbs and ****...

I was excited to find a merchant inside the Inn but he was ****ing selling fishes and ****...

You just aren't looking hard enough.

Look for blacksmiths on your map. The legend shows you which icon is theirs.

Best equipment so far, ive made myself or found on quests... i only go to the blacksmiths for the crafting.

Right, as do I ! Btw it was like this in the first Witcher as well -if my memory is correct-

yes, you got better equipment by buying it from *SURPRISE* a blacksmith. if you don't know what a blacksmith is i suggest you use google or wiki. BUT buying pre-forged equipment aint cheap your best bet is to harvest resources from all over and go craft it. it was the same way in witcher 1 you either buy it or take it from a enemy.

is this blacksmith on the minimap?
Is he even on the act 1?

I know there is this little dwarf that craft and sell formulas...

It will have a crafting icon. In Flotsam there are three crafting icons, one of which is a blacksmith, if I remember correctly.
